The Reserve Bank of India (RBI) has announced plans to drain $10.5 billion in excess liquidity from the banking system to combat excessive liquidity buildup that could trigger inflation. The RBI aims to reduce pressure on public debt costs while maintaining price stability. Sales will occur in three specific tranches, with the first issuance scheduled for September 17.
The central bank decided to proceed with this operation in three distinct phases to manage the flow of money gradually and controllably. Each tranche serves to stabilize the market before moving to the second phase of sales. According to estimates, the first tranche of sales will focus on bonds maturing between 2029 and 2032.
The RBI has offered to sell mature debt in these specific periods, thereby providing investors with an opportunity for reinvestment. This temporal choice is calibrated to avoid destabilizing the bond market immediately. Additional debt offers could push bond yields upward after already showing a trend similar to global trends.
Rising rates will directly affect financing costs for businesses and consumers, altering spending behavior. Indian bond and currency markets are closed to the public on Mondays to celebrate a public holiday. During this period of pause, bond sales operations will remain suspended to ensure maximum transparency and security for participants.
Puneet Pal, head of fixed-rate bonds at PGIM India Mutual Fund, stated that excess liquidity is distorting the yield curve. He noted that debt costs have recently fallen significantly below the central bank benchmark rate, creating a significant misalignment. The RBI's government bond reserves have risen by over 40% in the last fiscal year, reaching approximately 23 trillion rupees.
This figure represents 18% of the total circulating central bonds, a figure much higher than normal. The bank has communicated that these quantities are significantly higher than market expectations.
